According to the New York Times, Microsoft will not rely on Intel, IBM or anyone else for that matter when it comes to producing the chip for the Xbox 3 (currently known in gaming circles as the Xbox 720). They will be looking at their own engineers across their Redmond, Washington and Silicon Valley headquarters to design the chip. Microsoft's Xbox contained a 733MHz Intel processor, whereas the Xbox 360 utilised Xenon a custom triple-core PowerPC-based design by IBM, but a system designed by researchers will allow Microsoft to "reconfigure computer designs without the cost of making finished chips," meaning that they'll have plenty of time to experiment with their own chip designs.

Microsoft have already begun to explore the hardware design for the Xbox 3, which will arrive before the end of the decade.

Thats certainly an interesting way to do it, guaranteed to get all the glory and details can be kept secret…but no prior processor hardware experience.

Maybe they will copy architecture of current chips…I know they have a lot of money but would it be cost effective to get together all the expertise, factories and systems to do all this.

Still they didn't get where they are today by just accepting what they got!
will this be both the cpu and gpu, or just the cpu?

I wonder which cpu guys MS will be poaching then?

edit now ive read the headline - i dunno, seems a bit of a gamble too me
If anyone has the resources to pull it off, it's microsoft.
i'd imagine they'll just buy some hardware company up. theres hundreds around - a friend of mine works for a subsidery or creative, and you wouldnt believe how many low-level programmers that place has kicking about
